Just a bit of confusion as to what the answer choice is saying, especially the last part: "The court correctly understood the intent of the constitutional reforms, but it failed to apply them correctly because it misconstrued their relation to existing law. Who is "their"? The intent of the constitutional reforms?

The "Them" in this case is indeed the constitutional reforms. We could rewrite the last sentence as "the court failed to apply the reforms correctly because it misconstrued the reforms' relation to existing law." In general, we can take a pronoun to refer to the most recently mentioned person, thing or group.
